Were you driving the Jeep before? Just wondering if a previous owner might have changed the oil in the t-case knowing it was bad?

Since you were unable to drive the Jeep you of course don't really know the mechanical condition of the drive train, but do know you got water out of the transmission. Chances are the noise was already there when you bought the Jeep. If it is the t-case and you get that fixed then I would at a minimum drive it enough to warm up the transmission oil and drain it carefully looking for metal.

Sounds like the input bearing to me.

This is a long shot, but...
Is it any quieter in 3rd gear compared to R, 1st and 2nd? If so, it's possible the heardend surface of the main shaft is wearing away where it goes into the roller bearings in the input shaft. This makes for poor gear lash in all gears but the final drive, and it would be noisy in nuetral. I've seen this happen twice, once on an improperly hardened advance adapters shaft, and once in a T-90 filled with water where the rust ate through the hardened surface.

You'll need to pull the cover on the Transfercase and look for water there. The TC and tranny share oil in most cases. As does the overdrive if there is one present. Or the power takeoff unit.

Transfer case oil was milky . The trans spent a wet summer with no body on it , that is where the water came from .

Probably should check both diffs as well. It is possible who(m) ever had it before you was out fording rivers.

Just an update .I took the cover of the transfer case . put everything in neutral . Spun the transfer case gears and the noise is coming from the back of the tranny, top of the transfer case . Tried to wiggle the intermediate shaft there was no play . Some one has been the transfer case . Form a gasket is on the pto cover and the bottom cover . I am now going to take the pto cover off and have a look .

Don't forget the "hidden" bolt on the front side of the t-case, passenger side.
I take a couple of 3/8"x 2 1/2" bolt, cut the head off and screw them in two of the t-case to tranny mount holes after you remove the mounting bolts. They will keep the t-case from falling on you when you pry it from the tranny. They will also help you when you re-install the t-case.

If it was mine, and I didn't know the history or condition, and I had them out, the trans and transfer case would get rebuilt, and a new clutch installed. That's just me....;)
